I think it is part of the diagnostic cable? :?

That is part of the Super beetle/Late Beetle Diagnostic system
It went around the #1 plug wire, it was for timing purposes. The "computer Diagnostic" system used it, via that big plug. I only have the connector on my car, not the doughnut that went around the spark cable.
Does your car have the connector/probe for the battery as well?

No really... it's the inductive pickup that goes on #1 spark plug wire for the computer diagnostics.

Clint,
Get that fuel filter outta there. Put a continuos line between the fuel pump and the carb. The fuel pump has a filter screen in it. I would suggest moving that filter to the front of the car under the tank. Nothing worse then when that 0.99 cent filter cracks open and gas is pumping all over your hot engine.

Thanks for the advice. Ill do that. Maybe ill post a picture of my good engine and you guys can tell me what im doing wrong with it. LOL I would like to fix up a stock engine but I have to work with what I have...which is whatever the owner before me did to it. If I posted a picture or ten could you tell me what this guy put on there. He seemed a little cheap and it really makes me wonder. Thanks for the answers.
